The correct answer is 2. III and IV. This is because this is an Sn1 reaction mechanism that involves a hydride shift. In the first step of the mechanism, the chloride leaves. This results in a secondary carbocation on the carbon where the Cl was. Next, the adjacent hydrogen will shift resulting in a tertiary carbon (the carbon with the methyl group.) Carbocations are trigonal planar. This means we lose stereochemistry and the water can add as a dash or a wedge. This is why we get both III and IV as products.
